These stablecoins are backed by other cryptocurrencies. To mitigate volatility, over-collateralization is usually required. For instance, to issue one DAI, one might need to lock up $150 of Ethereum. Projects like MakerDAO utilize this model, offering greater decentralization.

Algorithmic Stablecoins

This model doesn’t rely on collateral but instead employs algorithms to control the supply of the stablecoin, adjusting it based on demand. The approach aims to maintain price stability through smart contracts. While intriguing, this model has seen varying levels of success and risks, as seen with projects like Terra.

Stablecoins are essential for improving liquidity in DeFi platforms. Their stable value encourages users to provide liquidity to decentralized exchanges and lending protocols.
